I used to show this to my students all the time. I believe it is because of how light is refracted by the lens. Light coming straight through pretty much just passes straight through to the back of the eye. Light coming in from the sides is bent to focus it on the back of the eye. The nearsightedness means that this light isn't bent enough (or too much) and it doesn't all hit the back of the eye at the same point. By doing the finger thing, you're blocking out a lot of the light from the side and only allowing light from the center to come in. So the light that wouldn't be focused is blocked and the light that doesn't have to be bent to be focused is still allowed. I used to be "legally blind" before LASIK surgery and would do this to see my alarm clock at night without having to put on my glasses. I also think it is why people squint when they can't see something as it has the same effect.
