My best guess: The bag has two layers, with pieces between the layers to make it look like there are random letters. When in fact, there are only 7, one is "L" and the rest are the same letter, so that when the final word is revealed, they'll all see their letter in the word, and assume each person had a different one.

The book is normal, but has a single word pre-circled, which the magician has marked. He flips towards this page, and when told to stop, he ends on it. He flips the book upside down, so that his assistance doesn't know. He is then told to circle the page with a pencil that doesn't work. The magician then palms the pencil and exchanges it with another that does work so that his assistant can initial it.

The magician then collects the pieces on the silver tray, and dumps them on the table. He feigns picking them up and placing them on the green tray, when he is simply palming them. The green tray already contains the word lobster, which is why he doesn't allow them to examine it.
